A recent surge in mortgage rates is weighing heavily on homebuyers, causing a sharp and sustained drop in mortgage <a href="https://www.benzinga.com/money/mortgages">applications across the U.S. </a>
This downturn marks the fourth consecutive weekly decline, signaling growing pressure from elevated borrowing costs.
<h3 class="wp-block-heading">Mortgage Applications Plummet for Fourth Straight Week</h3>
For the week ending Oct. 18, mortgage applications in the U.S. tumbled by 6.7%, extending a 17% plunge from the previous week, according to data shared Wednesday by the Mortgage Bankers Association.
This represents the fourth straight week of contraction in mortgage demand, as the recent uptick in interest rates to two-month highs has increasingly discouraged potential buyers from entering the housing market.
Notably, applications to refinance existing home loans, which tend to be more sensitive to short-term interest rate changes, dropped 8.5% for the week, extending a prior 26% plunge. Applications for new home purchases also declined by 5%, reflecting a broader weakness in housing market activity.
The drop in activity coincides with a significant rise in key interest rates, driven by robust economic data and market expectations of a less accommodative stance by the Federal Reserve for the rest of 2024.
<h3 class="wp-block-heading">Mortgage Rates Remain Elevated</h3>
The average interest rate for a 30-year fixed-rate mortgage with conforming loan balances (up to $766,550) remained stable at 6.52%, close to its two-month high.
For larger loans (jumbo mortgages, which cover amounts above $766,550), the rate edged down slightly to 6.73%, a marginal drop of 3 basis points from the previous week.
Last week, Joel Kan, vice president and deputy chief economist at the Mortgage Bankers Association, highlighted, &#8220;Demand is holding up to an extent for prospective first-time buyers. The recent uptick in rates has put a damper on applications.&#8221;
Mortgage rates have surged in tandem with rising long-term Treasury yields, which had been steadily climbing before leveling off last week.
The rising trend in Treasury yields resumed this week, further clouding the outlook for mortgage demand. 
Yields on 30-year Treasury bonds have jumped by over 10 basis points to 4.5% as of Wednesday. Given that Treasury yields serve as a key benchmark for mortgage rates, any further increases could intensify pressure on already weakened mortgage demand.
<h3 class="wp-block-heading">Impact On Mortgage-Related Stocks</h3>
The cooling of the housing market is also evident in the declining performance of mortgage-related stocks.
Both the iShares Mortgage Real Estate ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/REM#NYSE">REM</a>) and the VanEck Mortgage REIT Income ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/MORT#NYSE">MORT</a>) have seen significant declines, falling for two consecutive days this week. 
Since their highs in September, both ETFs have shed about 8-9% in value, underscoring the negative impact of declining demand in the market performance of mortgage real estate investment trusts (REITs).
The popular iShares 20+ Year Treasury Bond ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/TLT#NYSE">TLT</a>), which tracks long-term Treasury bonds, has dropped 2% for the week and is down 9.5% from its late September levels. 
Looking ahead, market participants remain focused on the Federal Reserve&#8217;s next move. 
The CME FedWatch tool, which tracks market-implied expectations for Federal Reserve policy, shows an 87% chance that the central bank will cut interest rates by 25 basis points at its next meeting on Nov. 7.

Mortgage Applications Fall For Fourth Straight Week As High Rates Squeeze Homebuyers

Mortgage rates continue to <a href="https://www.benzinga.com/news/24/09/40921345/mortgage-rates-drop-to-2-year-low-refinancing-hits-fastest-pace-since-2022-rocket-lendingtree-among">fall toward 6%</a> as the housing market absorbs the Federal Reserve&#8217;s 0.5% rate cut on Wednesday, raising demand for refinancing and buying, stated Freddie Mac.
The average rate for a 30-year fixed mortgage fell to 6.09% on Thursday, down from 6.2% a week ago and 7.19% a year earlier, according to Freddie Mac&#8217;s Primary Market Mortgage Survey.
The rate for a 15-year fixed mortgage declined to 5.15%, down from 5.27% a week ago and 6.54% a year earlier.
"Mortgage rates continued declining towards the six percent mark, reviving purchase and refinance demand for many consumers," said Sam Khater, Freddie Mac's chief economist.

"While mortgage rates do not directly follow moves by the Federal Reserve, this first cut in over four years will have an impact on the housing market. Declining mortgage rates over the last several weeks indicate this cut was mostly baked in, but we expect rates to fall further, sparking more housing activity."
Exchange-traded funds that hold mortgage stocks are sensitive to mortgage rates because they primarily invest in mortgage-backed securities (MBS) or mortgage-related assets, which are directly impacted by changes in interest rates.

Mortgage Rates Near 6%, Demand Increases For Refinancing, Purchases

Mortgage rates fell to their lowest levels in over a year this week, spurred by rising market expectations of interest rate cuts by the Federal Reserve, bringing some much-needed <a href="https://www.benzinga.com/topic/real-estate-investing">relief to U.S. homebuyers.</a>
As of Aug. 7, the average 30-year fixed mortgage rate dropped by 26 basis points from the previous week, settling at 6.47%. This is the lowest rate since late May 2023, according to Freddie Mac data released on Thursday.
Similarly, the average 15-year fixed mortgage rate fell by 36 basis points from the previous week to 5.63%, the lowest level since April 2023.
&#8220;The decline in mortgage rates does increase prospective homebuyers' purchasing power and should begin to pique their interest in making a move,&#8221; Freddie Mac highlighted.
Additionally, this decrease in rates is already benefiting existing homeowners. The refinancing share of mortgage applications has climbed to nearly 42%, the highest since March 2022.

<h3 class="wp-block-heading">Goldman Sachs Sees Home Prices Rising: Fed Rate Cuts Likely to Fuel Appreciation</h3>
&#8220;Bad news is (likely) good news for home price appreciation,&#8221; wrote Goldman Sachs analyst Vinay Viswanathan in a note Thursday, highlighting the investment bank&#8217;s optimistic outlook for the housing market.
Goldman Sachs has upwardly revised its forecasts for home price appreciation (HPA) in 2024 and 2025. The bank now expects full-year 2024 HPA to reach 4.5% and 2025 HPA to come in at 4.4%. These projections are notably higher than their previous forecasts of 4.2% and 3.2%, respectively.
The bullish outlook is underpinned by Goldman Sachs economists&#8217; prediction that the Federal Reserve will implement three rate cuts this year, each by 25 basis points. 
These anticipated cuts are expected to bring the 30-year conforming mortgage rate down to 6.5% by the end of 2024 and 6.1% by the end of 2025. These figures are slightly lower than the bank&#8217;s previous forecasts of 6.6% and 6.3%, respectively.
<h3 class="wp-block-heading">Mortgage-Linked Stocks Rally</h3>
The positive sentiment surrounding the recovery of the property market extended to mortgage-linked stocks. 
The iShares Residential and Multisector Real Estate ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/REZ#NYSE">REZ</a>), which tracks stocks exposed to the residential property market, rose 0.6% on Thursday. 
Other sector funds, such as the VanEck Mortgage REIT Income ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/MORT#NYSE">MORT</a>) and the iShares Mortgage Real Estate ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/REM#NYSE">REM</a>), saw gains of 0.9% and 0.8%, respectively.
Individual stocks in the mortgage business showed robust performance, with Rocket Companies Inc. (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/RKT#NYSE">RKT</a>) and UWM Holdings Corp. (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/UWMC#NYSE">UWMC</a>) up by 3.3% and 4.5%, respectively.
Shares of companies involved in home construction also experienced a boost. The SPDR Homebuilders ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/XHB#NYSE">XHB</a>) climbed 1.6%.

Mortgage applications in the U.S. saw an increase of 1.9% for the week ending May 17, continuing an upward trend following a 0.5% rise the previous week. This marks the third consecutive week of growth in mortgage demand, according to data released Wednesday from the <a href="https://www.benzinga.com/money/best-mortgage-lenders">Mortgage Bankers Association (MBA).</a>
The rise in applications aligns with a decrease in average mortgage rates, which reached a seven-week low due to expectations of lower inflation reducing long-dated Treasury yields.
The average contract interest rate for 30-year fixed-rate mortgages with conforming loan balances ($766,550 or less) decreased by 7 basis points to 7.01% during the week ending May 17, MBA data indicated. This decline, the third in a row, brought mortgage rates to their lowest level in over a month.
The yield on a 30-year Treasury bond, a critical indicator for mortgage rates, dropped by 8 basis points to 4.55% last week, following an inflation report for <a href="https://www.benzinga.com/general/macro-notification/24/05/38880563/disinflation-hopes-reshape-treasury-yields-major-trend-5-bond-etfs-poised-to-rally-on-">April that met expectations. </a>

Among the top-performing mortgage Real Estate Investment Trusts (REITs) over the past month are TPG RE Finance Trust, Inc. (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/TRTX#NYSE">TRTX</a>), Redwood Trust, Inc. (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/RWT#NYSE">RWT</a>), Invesco Mortgage Capital Inc. Mortgage Applications Climb For Third Week As 30-Year Interest Rates Drop

As April comes to a close, it&#8217;s time to compile the rankings for the top-performing sector and industry exchange-traded <a href="https://www.benzinga.com/etfs">funds of the month.</a>
Taking a broader look at the stock market, the S&amp;P 500 Index, represented by the SPDR S&amp;P 500 ETF Trust (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/SPY#NYSE">SPY</a>), finished April on a downturn, declining by approximately 3%. This marks the end of a five-month streak of gains.
Similarly, the tech-heavy Nasdaq 100, tracked by the Invesco QQQ Trust (NASDAQ:<a class="ticker" href="https://www.benzinga.com/stock/QQQ#NASDAQ">QQQ</a>), experienced a 3.5% decline.
Among large-cap indices, blue-chip stocks showed slight underperformance, with the SPDR Dow Jones Industrial Average ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/DIA#NYSE">DIA</a>) slipping by 4.5%.

<h2 class="wp-block-heading">Performance Of Sector ETFs In April 2024</h2>
At the sector level, only the utilities sector managed to avoid losses for the month, rising by 2.1%.
The largest stock contributors to the utilities&#8217; performance in April are NextEra Energy, Inc. (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/NEE#NYSE">NEE</a>), The Southern Company (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/SO#NYSE">SO</a>), Dominion Energy, Inc. (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/D#NYSE">D</a>) and NRG Energy (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/NRG#NYSE">NRG</a>) which showed monthly gains between 4% and 8%. 
Energy stocks remained broadly stable, while the other nine S&amp;P 500&#8217;s sectors showcased losses.
Real estate experienced the worst performance, down by over 7%, dragged down by its high sensitivity to interest rates, as Treasury yields increase across the board during the month. 
Following real estate, the technology and healthcare sectors also showed poor performance in April.

Based on the industry ETF list provided by BlackRock Inc.&#8217;s (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/BLK#NYSE">BLK</a>) iShares, only five out of the 25 industries managed to report gains in April. Among them, miners did well across the board, with silver, copper, and gold mining stocks reporting robust gains. 
Standout contributors to the mining industry&#8217;s outperformance in April were Pan American Silver Corp. (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/PAAS#NYSE">PAAS</a>), up over 20%, Newmont Corp. (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/NEM#NYSE">NEM</a>), up 14%, Anglo American plc (OTCPK: AAUKF), up over 40%
Energy producers also managed to end the month in the green.
On the bottom side of the industry rankings, homebuilders, transportation, biotech stocks, digital infrastructure and real estate all report losses between 7% and 9.6% in April.

April Showers On Wall Street:  Miners, Utilities Emerge As Bright Spots In Gloomy Market

The U.S. housing market faces increased pressure as the average contract interest rate for 30-year fixed-rate mortgages rose by seven basis points to 6.87%, a peak not seen in <a href="https://www.benzinga.com/real-estate">the past two months.</a>
This rise in mortgage rates, as reported by the Mortgage Bankers Association (MBA) on Wednesday, is a direct consequence of a slew of robust economic data and stickier-than-expected inflation, which have pushed long-term benchmark Treasury yields higher.
Amid these rising rates, the mortgage sector has experienced a downturn in activity, indicating the rising cost of borrowing for prospective homeowners. This was evidenced by a 2.3% decrease in mortgage applications, a notable pullback from the 3.7% gain observed in the preceding week.

<h2 class="wp-block-heading">January&#8217;s Inflation Surprised To The Upside, Yields Rise</h2>
In January, the U.S. annual inflation rate was 3.1%, slowing down from December&#8217;s 3.4% print but coming in above expectations of 2.9%. The monthly rise in the Consumer Price Index (CPI) basket was also higher than expected (0.3% vs. 0.2%).
Particularly alarming was the core inflation rate, excluding volatile energy and food prices, which held firm at 3.9% year-on-year in January, surpassing the anticipated 3.7%.

The yields on 10-year and 30-year Treasuries climbed to 4.30% and 4.47%, respectively, on Tuesday, echoing levels last seen in early December 2023, reflecting growing investor apprehension towards a resumption of inflationary pressures.

Market speculators have adjusted their expectations regarding Federal Reserve rate cuts, now anticipating less than a full percentage point of cumulative reductions by December 2024—a significant revision from the 175 basis points anticipated just a month earlier.
Following the inflation report and the bond market&#8217;s response, the real estate sector emerged as one of the most adversely affected, with the Real Estate Select Sector SPDR Fund (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/XLRE#NYSE">XLRE</a>) experiencing a 1.8% decline on Tuesday, reaching monthly lows. 
Similarly, the mortgage industry, as tracked by the iShares Mortgage Real Estate ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/REM#NYSE">REM</a>), plummeted by 3.9%, marking its lowest point since mid-November 2023.
Among the most impacted stocks were Claros Mortgage Trust, Inc. Recent data from the Mortgage Bankers Association (MBA) indicates a significant drop in mortgage rates, hinting at improved affordability and a potential revival in the housing market.

According to Sam Khater, Freddie Mac's chief economist, &#8220;given inflation continues to decelerate and the Federal Reserve Board's current expectations that they will lower the federal funds target rate next year, we likely will see a gradual thawing of the housing market in the new year."

The latest data from the Mortgage Bankers Association (MBA) revealed a significant uptick in U.S. mortgage applications, marking a 3% increase from the previous week and the sharpest weekly <a href="https://www.benzinga.com/mortgage-rates">rise in two months.</a>
The surge came during a decrease in the average contract interest rate for 30-year fixed-rate mortgages, now at 7.41%, the lowest in two months.
Joel Kan, MBA's vice president and deputy chief economist, stated a reduction in U.S. bond yields triggered a decline in mortgage rates as incoming data signaled a softer economy and more signs of cooling inflation. 
"Mortgage applications increased to their highest level in six weeks, but remain at very low levels,&#8221; he added.

This rise in mortgage applications signaled a potential shift in the housing market, possibly driven by cooling inflation and a more approachable interest rate environment.
In its latest housing market outlook, Morgan Stanley anticipated improving affordability for U.S. houses heading into 2024. 
Morgan Stanley's experts believed a decrease in mortgage rates could spur a rise in the availability of homes for sale, leading to a modest drop in home prices, around 3%, by the end of 2024. 
However, the sustainability of this trend remained to be seen, especially considering the still subdued levels of refinance applications.

US Mortgage Applications Surge As Rates Dip: Is The Industry Moving Out Of The Woods? Plus: Stocks, ETFs To Watch

The economy has been fairly resilient through the <a href="https://www.benzinga.com/analyst-ratings/analyst-color/23/03/31410189/as-fed-decision-looms-larry-summers-makes-the-case-for-25-basis-point-hike-and-appl">current rate-tightening cycle of the Federal Reserve,</a> although the housing sector hasn&rsquo;t been among the ones showing strength.
What Happened: A weekly data released early Wednesday confirmed the sector may be turning the corner.
Mortgage application volume rose 3% week-over-week in the week ended March 17, data released by the Mortgage Bankers&rsquo; Association showed. This followed a 5% increase in the previous week and a steeper 7.4% climb in the week ended March 3.

The purchase index rose 2% week-over-week but was 36% lower than a year ago.
The increase in mortgage application volume was attributed to the drop in Treasury yields amid the <a href="https://www.benzinga.com/analyst-ratings/analyst-color/23/03/31450913/wharton-professor-jeremy-siegel-says-banking-crisis-a-silver-lining-why-he-expects-">banking crisis. </a>Mortgage rates fell for a second week, with the 30-gear fixed rate mortgage rate dropping to a one-month low of 6.48%.
Despite the pullback, the spread between the 30-year fixed rate and the 10-year Treasury remained wide at 300 basis points compared to the typical spread of 180 basis points due to increasing mortgage-backed security volatility, said Joel Kan, MBA&rsquo;s Deputy Chief Economist.
&ldquo;Both purchase and refinance applications increased for the third week in a row as borrowers took the opportunity to act, even though overall application volume remains at relatively low levels.&rdquo;
More insight into the housing market could be gleaned when homebuilder KB Home (NYSE: <a class="ticker" href="https://www.benzinga.com/stock/kbh#NYSE">KBH</a>) reports Wednesday after the close.

Over a 10-year period, equity real estate investment trusts (REITs) tend to have a higher annualized return than mortgage REITs, which have an average return of 8.2%. Meanwhile, mortgage real estate investment trusts tend to have a higher five-year average dividend yield of 10.8%, which is much <a href="https://www.benzinga.com/trading-ideas/long-ideas/22/10/29386435/looking-for-double-digit-returns-3-mortgage-reits-you-can-buy-for-less-than-theyre-worth">higher than equity REITs</a>.

With the Federal Reserve having lowered interest rates three times this year, it&#39;s easy to understand investors&#39; affinity for longer duration Treasuries and the related exchange traded funds.
ETFs with exposure to long-dated U.S. government debt are rewarding investors this year. For example, the iShares 20+ Year Treasury Bond ETF (NASDAQ: <a class="ticker" href="https://www.benzinga.com/stock/tlt#NASDAQ">TLT</a>), which has an effective duration of 18.10 years, is higher by almost 17% this year. In turn, investors have lavished $7.85 billion in new asset upon TLT, a total surpassed by just eight other ETFs this year.
Indeed, these are <a href="https://www.benzinga.com/analyst-ratings/analyst-color/19/12/14934802/bond-flow-aid-the-ascents-of-etf-goliaths">go-go days for bond ETFs</a>, but investors may want to consider a Treasuries alternative in the form of mortgage real estate investment trusts or mREITs.
<h3>Why It&#39;s Important</h3>
That asset class is accessible via ETFs, including the iShares Mortgage Real Estate ETF (CBOE: REM). The $1.38 billion REM is outpacing TLT this year about 100 basis points while offering up a significantly higher yield at 8.10% on a 30-day SEC basis, <a href="https://www.ishares.com/us/products/239543/?referrer=tickerSearch">according to issuer data</a>.
Some professional investors believe REM can extend its outperformance of long-dated government bonds in 2020.
&ldquo;We believe the upside opportunity in this product remains significant should the yield curve steepen for a sustained period,&rdquo; <a href="https://www.rareviewcapital.com/">Rareview Macro founder Neil Azous</a> said in a note out Monday.
Azous recommended a long position in REM in February. The fund has posted a double-digit gain since that call.
<h3>What&#39;s Next</h3>
&ldquo;While waiting, long REM is a positive carry alternative to 2-10&rsquo;s or 5-30&rsquo;s Steepeners, which have a negative carry. For example, the 12-month yield is 8.42%,&rdquo; Azous said.

Why Investors Should Consider Mortgage REITs Instead Of Long-Dated Treasuries

Mortgage real estate investment trusts, also known as mREITs, are an income-generating asset class that has been made more accessible to a broader swath of investors thanks to exchange traded funds.
The largest mREIT ETFs and the underlying securities themselves are high-yield assets, making them sensitive to changes in interest rates, but amid a more sanguine rate outlook, mREIT ETFs could be worth considering again.
<h3>What Happened</h3>
The iShares Mortgage Real Estate ETF (CBOE: REM) and the VanEck Vectors Mortgage REIT Income ETF (NYSE: <a class="ticker" href="https://www.benzinga.com/stock/mort#NYSE">MORT</a>) are the leaders among mREIT ETFs with $1.24 billion and $161.60 million, respectively, in assets under management. REM&nbsp;is up about 9 percent this year.
&ldquo;Simply, an mREIT is a leveraged investment on the shape of the yield curve &ndash; that is, they borrow short and invest long,&rdquo; said Rareview Macro founder Neil Azous <a href="https://www.rareviewcapital.com/mortgage-reits-how-you-can-leverage-the-path-to-lower-interest-rates/">in a recent note</a>. &ldquo;Because the positive spread is 1.25-1.50%, even with the inverted/flat yield curve currently, using ~7 times average leverage, the carry is upwards of 10%. When the yield curve steepens, the net spread that mREIT&rsquo;s earn increases.&rdquo;
<h3>Why It&#39;s Important</h3>
REM and MORT have an average 30-day SEC yield of 9.36 percent, so mREITs are used as hedges against rising rates, it&#39;s not surprising MORT and REM lost an average of 3.75 percent in 2018 when the Federal Reserve raised interest rates four times.
This year, however, it&#39;s possible the Fed doesn&#39;t raise rates at all, potentially increasing the allure of mREITs and the aforementioned ETFs.
&ldquo;Firstly, when mREIT&rsquo;s recognize that the Federal Reserve hiking cycle is over and the next move is an interest rate cut, they will likely lift portions of their interest rate hedges and run a positive duration gap &ndash; meaning they will be net long mortgage securities at ~7 times leverage,&rdquo; said Azous. &ldquo;This will allow them to potentially reap the full potential of lower interest rates.&rdquo;
<h3>What&#39;s Next</h3>
Should it become apparent that the Fed is considering cutting rates, MORT and REM likely benefit under that scenario, too.
&ldquo;Secondly, when the Federal Reserve begins lowering interest rates, an mREIT&rsquo;s cost of leverage will reset lower, which increases its net income spread,&rdquo; said Azous. &ldquo;Over time, this will likely lead to a rise in dividends and contribute to an increase in book values. Collectively, we believe that the potential for mREIT&rsquo;s to generate a high amount of total return over the next year is significant. For a product with a historical volatility of ~13, the risk-adjusted return potential is one of the best in the public markets.&rdquo;

DoubleLine's Jeff Gundlach Says Mortgage REITs Have Stable PE

Among the asset classes seen as vulnerable to rising rates are high-yielding mortgage real estate investment trusts, or mREITs, including those held by exchange-traded funds such as the iShares Mortgage Real Estate Capped ETF (iShares FTSE NAREIT Mortg.REITIn Fd(ETF) (NYSE: <a class="ticker" href="/stock/rem#NYSE">REM</a>)) and the Market Vectors Mortgage REIT Income ETF (Market Vectors ETF Trust (NYSE: <a class="ticker" href="/stock/mort#NYSE">MORT</a>)).
During the go-go days of the Federal Reserve&#39;s quantitative easing program, MORT and REM were favored destinations by income investors. These days, an average trailing 12-month dividend yield on the ETFs of about 11 percent tempts, but the sensitivity of MORT and REM to rising rates cannot be overlooked.
&ldquo;Mortgage REITs have exhibited a negative correlation to interest rates changes, especially if the yield curve flattens. Many agencies use leverage to capitalize on the arbitrage spread between short- and long-term interest rates, so companies can still make money in a rising rate environment, as long as long-term rates rise faster than the short-term rate or if the yield curve steepens,&rdquo; according to <a href="http://www.etftrends.com/2016/01/tempting-mortgage-reit-etfs/">ETF Trends</a>.

Over the past year, MORT and REM are down an average of 16.6 percent, but although 10-year Treasury yields are off 11.1 percent over the past month, MORT and REM are lower by an average of 9.8 percent. The two mREIT ETFs each hit 52-week lows last Friday.
<h3>Recent Performance</h3>
&ldquo;Interest rates and sentiment regarding rate movements historically have had a major impact on mortgage REITs (investor uncertainty about interest rates prompted mortgage REITs&#39; 2013 sell-off),&rdquo; said Morningstar <a href="http://news.morningstar.com/articlenet/article.aspx?id=736207">in a recent note</a>.
 &ldquo;At the same time, rising rates are not necessarily all bad for mortgage REITs. Higher short-term rates certainly increase funding costs, but the effect could be mitigated somewhat if long-term rates rise even faster, resulting in a steeper yield curve and a greater spread. (While many mortgage REITs hold fixed-rate residential mortgages and mortgage-backed securities, some hold variable-rate commercial property loans. As such, REM is exposed both to fixed-rate and floating-rate securities.)&rdquo;
<h3>REM: Allocations And Holdings</h3>
The $745.3 million REM holds 37 stocks, though a substantial portion of the ETF&#39;s weight is allocated to Annaly Capital Management, Inc. (NYSE: <a class="ticker" href="/stock/nly#NYSE">NLY</a>) and American Capital Agency Corp. (NASDAQ: <a class="ticker" href="/stock/agnc#NASDAQ">AGNC</a>). Those stocks combine for 27.3 percent of the ETF&#39;s weight. Those two stocks combine for over 24 percent of MORT&#39;s weight.
<h3>Rates And mREITs</h3>
Rising short-term interest rates are particularly problematic for mREITs because these companies depend on short-term loans. However, some analysts see favorable risk/reward with mREITs because some of the names held by MORT and REM now trade at steep discounts to book value. Industry-wide, mREITs trade at a 25 percent discount to book value, <a href="http://blogs.barrons.com/incomeinvesting/2016/01/05/even-as-rates-rise-mortgage-reits-attractive-with-15-yields/">according to Credit Suisse</a>.
&ldquo;Mortgage REITs&#39; future is uncertain. The Fed no longer is a regular buyer of MBS, and commercial banks largely have fulfilled their government-imposed requirements to add high-quality assets to their balance sheets, reducing MBS demand and causing higher rates for MBS borrowers. Several factors could boost MBS supply: If mortgage credit loosens, if the housing market improves meaningfully, if nonagency-to-agency refinancing goes up, or if banks revert to securitizing more loans instead of placing them on their balance sheets. While a greater MBS supply could have an impact on spreads, the MBS marketplace is far more stable now than it was in the past,&rdquo; said Morningstar.

Enticing Yields And Risks With Mortgage REIT ETFs

For all the talk of the Federal Reserve raising interest rates, which could happen as soon as next month, an important point as it pertains to an array of income-generating, rate-sensitive asset classes is sometimes overlooked. Even when the Fed does start hiking rates, it is going to take a while before rates resemble &ldquo;normal,&rdquo; whatever &ldquo;normal&rdquo; may be after years of a near zero interest rate policy (ZIRP).

	Still, even the specter of modest increases in borrowing costs has weighed on some popular income-related exchange traded funds this year. ETFs holding real estate investment trusts (REITs) <a href="http://www.benzinga.com/trading-ideas/long-ideas/15/08/5743247/know-the-important-differences-between-reit-etfs">have endured significant redemptions</a> as investors have fretted over how changes in Fed policy will affect this once beloved income destination.&nbsp;

	Mortgage REIT, or mREIT ETFs are facing issues of their own. The iShares Mortgage Real Estate Capped ETF (NYSE: <a class="ticker" href="/stock/rem#NYSE">REM</a>) and the Market Vectors Mortgage REIT Income ETF (NYSE: <a class="ticker" href="/stock/mort#NYSE">MORT</a>) are the well-known funds in the mREIT ETF space and thanks to the Fed&#39;s ZIRP, these ETFs have garnered notable followings for one primary reason: Jaw-dropping yields.

	The $1.06 billion REM has a trailing 12-month yield of almost 14 percent while the $113.7 million MORT has a 30-day SEC yield of nearly 15.3 percent, <a href="http://www.vaneck.com/funds/MORT.aspx">according to Market Vectors data</a>.

	While those yields are far higher than what investors will find on traditional REIT ETFs, mREIT funds sensitive to interest rate and regulatory changes. History proves as much.

	&ldquo;We got a peek into REM&rsquo;s sensitivity to rising rates when it fell 9 percent in June as the two-year&nbsp;yield rose 6 percent. It also lost 12 percent in May 2013 when the two-year rose 41 percent. And now this summer, REM is starting to show cracks as it&#39;s down 5 percent since Memorial Day, while bleeding $80 million in cash,&rdquo; reports Eric Balchunas for <a href="http://www.bloomberg.com/news/articles/2015-08-07/interest-rates-are-already-hurting-mortgage-reit-etfs">Bloomberg</a>.&nbsp;

	And there is this: Ten-year Treasury yields have climbed 11.7 percent over the past six months, a move that has contributed to an average loss of 8.6 percent for MORT and REM over the same period. Interestingly, the outflows from mREIT ETFs this year have not been overwhelming. In fact, MORT has added nearly $8.2 million in new assets while REM has lost just $42.2 million, an outflow total that is modest when compared to some of the big-name traditional REIT ETFs.

	The problem for MORT and REM is that one of the cornerstones of mREITs&#39; income-generating capabilities is low short-term interest rates, the very rates likely to rise when the Fed shifts course. So when short-term rates rise, MORT and REM could be pinched leaving income investors to feel the pain.

No Free Lunch: Tempting Yields And Lots Of Rate Risk With These ETFs

On July 7, Wells Fargo analyst Joel Houck published a research note, &quot;Sell-off Overdone; Upgrading mREITs to Overweight.&quot;

	Most investors are attracted to the mortgage REIT (mREIT) sector because of the high dividend yields; however, there are many variables which can lead to losses in book value per share (BVPS), which in turn can lower share prices.

	The Wells Fargo rating system includes a &quot;V&quot; for volatility to help alert investors the there is a high potential for price volatility.

	&quot;A stock is defined as volatile if the stock price has fluctuated by +/-20% or greater in at least 8 of the past 24 months or if the analyst expects significant volatility.&quot;

	Notably all seven of the mREITs which were upgraded by Houck from Market Perform (2) to Outperform (1) also carry the &quot;V&quot; designation, including four trading up ~3 percent:

	High mREIT dividend yields are achieved by the use of leverage being applied to interest rate spreads. Therefore, small changes in rates can have a large impact on mREIT payouts and valuations.

	Tale Of The Tape - 2015 YTD</h3>

	Despite today&#39;s 3 percent gains, the chart below illustrates how these four mREIT shares are still in the red for the year.

	Notably, declines in American Agency and Annaly Capital share prices have completely wiped out the dividend gains YTD, a &quot;real world&quot; illustration of mREIT volatility.

	One of the biggest concerns for mREIT investors in a flat to lower rate environment is the prepayment of higher rate mortgages by homeowner refinancing at lower rates.

	Houck pointed out how that risk has been mitigated by a shift in portfolio composition from 2008 to 2015, resulting from the &quot;refi boom&quot; in prior years.

	The Wells Fargo mREIT thesis &quot;&hellip;is largely predicated on a gradual tightening cycle, starting with a 25 basis point lift-off in September, and a flattening bias to the yield curve.&quot;

	Wells Fargo looked at a &quot;&hellip;total return potential under adverse (10% price/book valuation haircut) and favorable scenarios (10% appreciation), assuming stable dividends based on 2Q15 levels. [Wells Fargo estimated] that these scenarios would yield total returns of 2.6% and 24.6% for the mREIT space in aggregate.&quot;

	Houck also noted &quot;&hellip;lower leverage and narrower duration gaps since the taper tantrum, along with dividend cuts in recent quarters&hellip; [and] relatively stable payout levels should contribute to valuation stability.&quot;

	Investor Takeaway</h3>

	In addition to the seven mREIT upgrades, Wells Fargo retained Outperform ratings on three additional mREITs under its coverage.

	Given the Wells Fargo broad mREIT sector upgrade to Overweight, another way for investors to take advantage of this valuation call would be through sector ETFs.
